The supply of many natural resources is limited. This makes the efficient use of land particularly important. Renewable resources, such as forests and water, must be managed carefully to prevent depletion, while nonrenewable resources, such as coal and petroleum, exist in finite quantities.

The income earned from land and other natural resources is generally called rent.

2. Labor

Labor refers to the physical and mental effort people contribute to the production of goods and services. It includes workers in virtually every occupation, from factory employees and construction workers to teachers, doctors, engineers, programmers, and managers.

Labor can vary significantly in terms of skill, education, experience, and productivity. A highly trained engineer, for example, may produce a different type of economic value from an unskilled worker. Education, training, and experience can increase workers' productivity and are therefore important to economic growth.

Labor is also different from other factors because it involves human beings. Working conditions, wages, job security, motivation, and employee well-being can influence how effectively labor contributes to production.

The income earned by labor is called wages or salaries.

3. Capital

Capital consists of human-made resources used to produce other goods and services. Examples include machinery, factories, tools, computers, vehicles, equipment, and infrastructure.

There are different forms of capital. Physical capital includes machines, buildings, tools, and equipment. Financial capital refers to money and financial resources used to support business activities. Economists also discuss human capital, which represents the knowledge, skills, education, and experience that make workers more productive.

For example, a bakery may use ovens, refrigerators, mixing machines, and delivery vehicles as capital. These resources help workers produce and distribute bread and other products more efficiently.

Capital is different from consumer goods because it is used primarily to support further production. A computer used by a business for designing products is capital, whereas a computer purchased mainly for personal entertainment is a consumer good.

The income associated with capital is commonly referred to as interest.

4. Entrepreneurship

Entrepreneurship is the ability and willingness to organize the other factors of production to create goods or services. An entrepreneur identifies opportunities, makes business decisions, combines resources, introduces new ideas, and accepts the risks associated with operating a business.

For example, an entrepreneur who opens a restaurant may purchase or rent land, hire employees, obtain kitchen equipment, develop a business strategy, and decide what products to sell. The entrepreneur coordinates all these resources to create a functioning business.

Entrepreneurship is particularly important for innovation. Entrepreneurs may introduce new technologies, develop new products, create new production methods, or enter previously underserved markets.

Because entrepreneurs take financial and business risks, the income they receive is generally called profit.

How the Factors of Production Work Together

The four factors of production are not independent. They work together to create goods and services.

Consider a manufacturing company producing furniture. It needs land for its factory and access to natural resources such as timber. It requires labor to design, manufacture, package, and sell its products. It needs capital in the form of machinery, buildings, computers, and vehicles. If one factor is missing, production may become difficult or impossible. A business may have excellent machinery but lack skilled workers.
